RBI Flags External Risks but Maintains Positive Outlook on India’s Economy

The Reserve Bank of India (RBI) has reaffirmed that the domestic economy remains on a stable footing despite heightened geopolitical tensions in West Asia and concerns over an uneven southwest monsoon. In its July edition of the State of the Economy report, the central bank said strong domestic demand and resilient industrial and services activity continue to support economic momentum.

The assessment comes ahead of the RBI’s monetary policy meeting scheduled for August 5, where the central bank is widely expected to leave policy rates unchanged after Governor Sanjay Malhotra indicated that the benchmark repo rate is likely to remain at 5.25% unless inflationary pressures become more widespread.

Domestic Activity Remains Firm

The RBI said the Indian economy has weathered external uncertainties effectively, supported by healthy consumption trends and sustained growth across key sectors. According to the report, high-frequency economic indicators continue to point towards steady industrial production and resilient services sector activity, reinforcing confidence in the overall growth trajectory.

Domestic demand has continued to play a favorable role amidst the difficult global environment characterized by geopolitical risks and fluctuations in the prices of commodities.

West Asia Conflict and Monsoon on RBI’s Watch List

Although remaining optimistic, one of the major external risks highlighted by RBI has been the ongoing West Asia conflict involving Iran. This is because India sources more than 85% of its crude oil requirement from abroad, and is therefore exposed to the risk of an increase in the price of crude oil.

Higher crude price levels could increase imported inflation, affect the country’s external balances and raise input costs across sectors. The central bank’s report highlighted these developments as important factors that require close monitoring over the coming months.

The southwest monsoon also remains a significant variable. The RBI observed that rainfall has been uneven so far, which has delayed the sowing of certain crops. Since the monsoon contributes nearly 70% of India’s annual rainfall and supports the country’s nearly $300 billion agriculture sector, its progress has a direct bearing on food prices, rural demand and overall economic activity.

Growth and Inflation Projections Unchanged

Despite these risks, the RBI has retained its growth forecast of 6.6% for the financial year ending March 2027. It also expects average inflation to remain at 5.1%, while acknowledging that elevated crude price levels and weather-related disruptions could influence the inflation outlook.

The report added that the impact of an uneven monsoon on food inflation could be moderated by comfortable foodgrain stocks, providing some cushion against supply-side pressures.

Policy Focus Remains on Stability

The RBI’s latest assessment indicates that policymakers continue to view India’s macroeconomic fundamentals as resilient despite an uncertain global environment. With domestic demand holding up and industrial and services sectors maintaining momentum, the central bank has signalled that policy decisions will continue to balance growth with inflation risks.

The RBI will be keeping an eye on the consequences of crude prices changes, food inflation and other external uncertainties with changing global developments and weather pattern.
