Closing Auction Sparks Fresh Debate Over Mutual Fund NAV Accuracy

The introduction of the Closing Auction Session (CAS) has prompted fresh discussion within the mutual fund industry after Monday’s trading session saw a sharp difference between the Nifty’s level at 3:15 pm and its official closing value. Since mutual fund net asset values (NAVs) are calculated using official closing prices, fund houses and distributors are assessing whether limited participation in the auction could temporarily influence investor transactions.

On the first day of the revised closing auction mechanism, the Nifty settled nearly 200 points above its level recorded at 3:15 pm. Several heavyweight stocks also ended the session at significantly higher prices during the auction window, while the benchmark finished above the corresponding futures level. The unusual gap has led market participants to examine whether the official close reflected broad market activity.

NAV Calculation Depends on Official Closing Prices

Mutual fund NAVs are based on the official closing prices of securities held in their portfolios. If those prices differ materially from levels seen during regular trading because of thin auction participation, investors subscribing to or redeeming units on that day could receive NAVs that temporarily diverge from prevailing market valuations.

The issue becomes relevant because mutual fund transactions are processed using the applicable day’s NAV, which is determined after market close. Any temporary difference in the official closing price may influence the number of units allotted or redeemed, even if prices normalise when trading resumes the following day.

As per the regulatory framework, investors receive the same day’s NAV only if subscription funds are credited to the asset management company’s bank account before 3:00 pm. Redemption requests must also reach the fund house within the prescribed cut-off time to qualify for that day’s NAV. Requests received later are processed using the next business day’s NAV.

Industry Watching Participation Levels

Speaking on the development, industry participants said the existing framework assumes that official closing prices accurately represent market value. They noted that the system functions efficiently when auction participation is broad, but temporary distortions may arise if trading volumes remain limited during the closing session.

Several fund executives, however, cautioned against drawing conclusions from a single trading day. Monday marked the first session under the new framework, and participation is expected to improve as more investors and institutions adapt to the process.

The discussion has also extended to benchmark-linked investment products. Because index funds and exchange-traded funds use official closing prices for portfolio valuation, sustained differences between auction prices and continuous market levels could affect daily NAV calculations until auction participation becomes deeper.

Focus Shifts to Future Trading Sessions

Introduction of the Closing Auction Session was made by SEBI in order to enhance price discovery, harmonize the Indian markets with international practices, and allow the implementation of benchmarks for execution of passive funds. In the future, the participants of the market will have to carefully watch the auction proceedings, especially during the periods of index rebalancing and derivatives expirations, when the closing prices are more important. Time will show whether it was a one-time event or a regularity.
